I know Fin. Planners say don't rob your 401K to pay off credit cards. Why?

Financial Planners: I make about 80K a year and have good credit (mid 700%26#039;s). I live within my means and dont have any extravagant outlays ( I budget and stick to it). Thanks to a layoff which took me 1.5 years to get a new job (at a 50% pay cut), I now have 35K in credit card debt. I avail myself of many -0- interest offers and transfer alot to reduce my interest paid but I still have some interest-bearing accounts. I have about 10K in 401K. All the financial GURU%26#039;s say don%26#039;t rob your 401K to pay off credit cards. But, I don%26#039;t understand their logic $-wise. Now, I totally get that most Americans don%26#039;t have the discipline to save for retirement and discouraging it for THAT reason is wise. But, I AM very disciplined and once this debt is paid off would rebuild my 401K. Factoring in my commitment to rebuild the 401K, why should%26#039;nt I reduce my debt now by using that money and re-build later?

1) If you %26#039;rob%26#039; your 401(k) you will be hit with a large tax on the disbursement, something like 30+% because the 401(k) was funded by pre-tax earnings. So, you will only receive 6-7k out of the 10K and pay 30% to reduce your credit card balance minimally.



2) If you are able to take a loan against your 401(k), you will still have to make repayments each pay period and you lose any earnings on that money you borrow against.



The best thing to do would be to get the best (lowest) rate you can, payoff as much as you can as quickly as you can and do not add anymore charges. It may take you a while, but it will be worth the effort.

If you insist on doing this, borrow as much as you can rather than withdrawing the money. At least the interest you pay replenishes your account.



If you withdraw everything from the 401K will the employer close your account? Will you lose matching contributions? You certainly will lose the power of tax free compounded growth.



The only real way most people can save enough for retirement is to maximize the use of tax shelters and take advantage of time. If you take the money out of your 401K you are losing the time advantage. You are cutting down the amount of time you have to allow your money to grow through compounding.



Figure out how long it will take you to get your 401K back to $10K. Figure out how much you lose in matching contributions and figure out how much tax free compound growth you will forfeit over that time period. I think you will see it makes more sense to leave the 401k alone.

The main reason not to tap your 401(k) is that the math makes no sense. Even if you were paying 15% on the credit cards, you would be %26quot;throwing away%26quot; less on interest than you will %26quot;throw away%26quot; in penalties %26amp; taxes by cashing out the 401(k)



Do the math: $10,000 minus the penalty minus the taxes will leave you with between $4000 %26amp; $5000 clear, which is about 14% of your credit card debt, hardly making a dent.



$35,000 is only 14% of your next three years salary (less if you get any raises). Give yourself a 14% pay cut, sent it directly to the cards, and in three years you%26#039;ll be debt-free and still have your 401(k)...

But for your sake as I fear you will ignore this good advice, I will relate to you some hard figures from real life. My husband decided to quit his high-paying job a couple of years ago and start his own business. He did not do any planning beforehand and did not consult me before telling his boss he hated the place and would never be back. We had recently purchased a house at the high end of what we could afford, and then had to make some unexpected repairs to it, so we had no savings. He decided that we could live on his 401k since it was approximately $50,000. The one good decision he made was to check the box and have the investment company withhold the federal tax. We received a check for $34,000, and at the end of the year had to pay and additional $2,500 in state taxes and fees. It was not worth it. And in case you%26#039;re curious, no, his business never made a penny and he had to take another job for less money.

Because the credit card debt is finite and short term in comparison to your retirement. You don%26#039;t say how old you are but let%26#039;s assume you%26#039;re 35. You have 32 years to retirement. If you don%26#039;t contribute another dime to that 10k and it earns 8% a year, that will grow to around $128,000 at your retirement. Which would be tolerable if you were able to pay off 100% of your debt, but you%26#039;re not.



So let%26#039;s turn to the debt. Assuming you want it paid off in 6 years (hey it works for cars!) and you have a 12% rate on the cards then it will take a payment of 685/month to pay those off. But if you take out a distribution of your 401k (assuming you can get all of it) you will get 6k from it. That drops your debt to 29k which will make your payment $567. So that savings of $118/mth will cost your retirement $128,000 when you retire.



But but but you say...I%26#039;ll be able to contribute once it%26#039;s paid off. To that I say %26quot;yep!%26quot; After it%26#039;s paid off in 6 years you can start paying 567 a month (earning 8% still) and your retirement would be $591,047. OR you can keep that 10k in there and switch that 685 over to your retirement after 6 years and have $842,315. To get to that same 842k balance you%26#039;ll have to begin to make a $807/mnth contribution after the 6 years is up.It%26#039;s your choice! You can take the 567 balance and then up it to 807 in 6 years or you can make a 685 payment and not make any changes



Look, if you%26#039;re as disciplined as you say you are then look at it long term...the miniscule benefit that you receive now in terms of a lower payment will end up costing you hundreds of thousands of dollars down the road.



What you have to do is set a finite goal for yourself...saying I will pay this debt off by 2013 and put yourself on that budget. Make it an automatic payment and step away! Contribute nothing to your 401k (unless there%26#039;s a match then contribute the amount to get that match) and put EVERYTHING you currently have extra into paying down that debt. But don%26#039;t touch the retirement.



That being said..if after 4 years you feel the need to rid yourself of that debt, then take a loan from your 401k. Since you%26#039;re paying yourself back with interest, the damage is minimized.

If you go bankrupt they can%26#039;t touch the money in your 401K, it is legally protected from all liabilities. Once you take that money out of the account, you lose the protection. Also you are going to need over a million bucks for retirement, if you drain your account now, how will you ever be able to catch up?

Collections are best to pay off first because being hassled is a headache. From what you presented, the collections are the most damaging. The second most damaging is the non-active account. You are probably getting charged a high interest rate for an account you cannot even use. Next, target the rest of the credit cards. You do not need to pay them off. First get the balances down to around 70% of the credit limit, then 50%, then 25%.



Keep two non-proprietary credit cards. Proprietary credit cards are gas cards and department store cards. Non-proprietary are Visa or MasterCard. I recommend keeping a balance of no more than 20-25% of your credit limit. Most will say 30%, but at 20-25% you have the extra 5-10% as a cushion for purchases and finance charges.



As you pay the accounts, check your credit scores for inaccuracies. Those inaccuracies can lower your score. My credit score went from a 685 to a 692 after correcting some inaccuracies (credit inquires that were not removed after two years and an open account that I paid/closed). You are entitled to a free credit report per year that has information from all three credit agencies. However, that report does not disclose your credit score. You will need to purchase your credit report through a broker or bank to see your score.



Patience is important. Credit scores do not improve over night or even within a month of improving your financial situation. The financial company still has to close the account, report the closed account to the agencies, and the agencies only update at the end of the month.

if you pay off collections it doesn%26#039;t mean that they will wipe if off your credit score it can take a long time for them to get around to doing that for you so I would say pay the credit cards first because you are paying high interest rates on those, you can always call collections and work out an amount you are comfortable with to pay them each month.

pay collections off first, those do the most damage, make sure you make your monthly payment on the credit cards in the mean time, when collections is done double up on your credit card bills, try to pay the ones with the highest interest rate off first and DO NOT charge anymore until they are all paid off, then use one card only and keep it for emergencies only.

I have found on the net that there are a lot of things you can buy some good some not. I bought these programs that have worked wonderfully. If you follow their easy instructions you will improve you credit and credit score. I even bought some for my daughter who filed bankruptcy and she has improved her credit also. I try to tell everyone about these programs because they are so good. I feel I have gotten my moneys worth buying them. Why not just include a portion payment in your budget? What will help the best is paying each of them off. It will change their status on your report, which will change your status. Then, when one is paid off, take the portion meant monthly for that one and divide it amongst the remaining ones. Even if you%26#039;re only paying 50, 20 or even 10/per month, you%26#039;re whittling it down, right?

You need to do this first and foremost, or your credit will always be bad. After you have your collections paid, start will you smallest credit card and work your way up to the larget. This way you can still have some money in your pocket.



Its good to have about 2 or 3 cards that are not maxed out, so if you can pay them all off, don%26#039;t worry aout it. Just make sure they are not maxed out.

Seek help from a credit counselor that can help you straighten out your credit. It will take time and it wont be overnight that things will change. You are your credit. that is all that a lender sees. Check your credit report.. at least once a year you are entitled to a free credit report.. check out freecreditreport.com And never let anyone have access to your identity even a family member.Even though you mean well you will be the one left holding the bag when they dont pay the bill.

It is a good idea to payoff those things that you are paying to most interest on. Pay those that show up as bad debt, for example if you can pay $10.00 a month on a credit card and it won%26#039;t show you delinquent then pay more on the bills that show up as bad debts. Especially important, stop doing the things that got you in debt in the first place. Avoid expensive fast foods, find activities that cost less, at least until you get ahead then budget and get a feel for how much credit buying, if any, you can actually afford. Lock those credit cards away.

I went through this when I was buying my first home. Pay off the collections! And as you pay them off, request a letter stating you %26quot;have%26quot; paid them in FULL. As far as your credit cards are concerned, ALWAYS pay more than the minimum balance (at least $20 over; otherwise, you%26#039;ll NEVER (i repeat) NEVER pay it off). As long as you%26#039;re not behind in the credit cards, you%26#039;re good to go. It doesn%26#039;t seem as if you have THAT much debt anyway (unless there are other cards out there). As far as that $450 is concerned, I hope you%26#039;ve learned your lesson! I certainly did. You can love family; but your can%26#039;t share your credit with them. In these modern times, your credit score is more important than how much you have in the bank (unless you%26#039;re filthy rich).

I would recommend you contact all your collections and arrange payments with them. It is already in collection so no hurry to let your credit cards interest continue to sky rocket. I say contact the collection agencies just to ensure them you will pay them. Make it so you will pay half on each within 2 months but that is the longest to drag them. Now with the credit cards try to keep your balances 50% below their limits. Anything above this hurts your credit score. So which one to pay off first...no first thinking. Just handle what you can and contact creditors.



Just think about it...if you loaned someone money and they ducked and dodged you, would not that irritate you. But assume they contacted you and told you exactly when they would pay you. Imagine how you would feel. Reassured and at ease.



OH also never pay the minimum on your credit cards. All you are paying is the interest rate therefore your balance never goes down.

Get a secured credit card.



This is where you deposit an amount of money and then you use the secured card like a regular card up to the amount you have on deposit.



After a few months of on time payments, they will convert it to a regular card.



Check with your local bank and see if they offer one.

Try First Premier Bank or Orchard Bank credit cards. They are easy credit cards to get with bad or no credit that will help improve your credit score. They both do come with annual fees.

I don%26#039;t think Sony has any pre-paid cards because the pre-paid cards are kind of flawed because people can steal the cards easily. The other problem is that it probably costs money for Sony to set up a system so that the codes only work after it%26#039;s been scanned by the retailer, much like how the iTunes cards don%26#039;t work unless it%26#039;s entered into the system.



What you can do is get one of those pre-paid credit cards and use that to buy stuff.

Yes ! I caught up with debts, and I don%26#039;t use credit cards much anymore. Its just for making hotel and travel reservations now. Wow ! I think that the best solution is a half and half approach.



I would Not feel comfortable walking around with $500.00 if I knew I was going to make a large purchase. I also like the protection that the cards provide.



A card is also very useful in renting cars and settling disputes with merchants (if you did not get the goods you ordered with a cash payment - be ready to get your picket signs out and march in front of the business)

I hate depending on credit cards, however, I do appreciate the incentives they offer. I use the generous discounts with their partner companies whenever I can and take advantage of travel deals. If I have the cash, I charge for the incentives and pay it off when the bill is due. I got sick of cards (after a divorce) for a number of years and did NOT use them at all. However, I used a debit card with a Visa logo. It%26#039;s tough to go around without plastic (at least a debit card). And you can use it just as they say, whereever Visa logo is honored. However, you have to be a little careful with hotel rooms and rental cars. Not every rental car agency will accept a debit card. The hotels and rental car agencies that DO accept them actually put a charge/deposit against your card that will reduce available funds on your account. If you have plenty of funds, it%26#039;s no problem. When you pay the charge/check out/finalize transaction, any overage is credited back to your account. However, you have to be aware of this.



Now I use credit cards for the rewards and pay them off each month. It%26#039;s actually nice to recieve a check from the credit card companies for using the card.

First Thing First, try to settle it with Credit Card company as soon as possible. Do everything you can but if you don%26#039;t succeed, in my opinion reduce the cerdit interest rate by taking a personal loan which may be available to you at around 20% to repay Credit Card balance, where interest may be as high as 40%. The way Banks in India are distributing Credit cards (Free), put a lot of people at ease initially, but they do not understand that it is just the beginning of the trouble. I can understand your state of mind very well, as I myself am a victim of these CCs, due to my mistakes or improper planning, because of which my expenses have shooted the income. I would advise you to approach the bank and request them to give a waiver in interest and convert the outstanding to an EMI (Equated Monthly Instalment) after freezing all the charges. I found only SCB and Citi to be co-operative in my cases. Before you do anything, you need to look at your report... You should be able to pull a copy of your report (urls of websites below).



Once you have the report you can get a better assessment of what you need to challenge. But this seems to be a bigger issue than just bad credit... If someone has used your identity, you can let your local law enforcement know about it.



And, yes, you can get arrested... for kicking someones a%%26amp;. Thats called assault. But you cannot (as far as I know) get arrested for having bad credit.

Just my opinion, but if an original creditor is talking about court, the chances of them actually doing so is pretty high.



Collection agencies threaten things like that as a matter of course (even though it is illegal to threaten when not actually planning on doing it), but original creditors rarely use idle threats.



Hiding probably will not help, they will more than likely just serve your last known address. Then get a default judgment against you.



If they do happen to get a judgment against you, the judgment will be valid for 10 years and then they can renew the judgment at the 10 year mark.



So, they will have plenty of time to wait.



As for filing bankruptcy, I would suggest speaking with an attorney.



I don%26#039;t know the laws of California as far as bankruptcy and judgments so the following would just be speculation -



It may be possible if bankruptcy is filed before they sue or before a judgment is reached, it would stop the suit or judgment.

Call Consumer Credit Counseling . They are FREE Non profit agency that helps people get their debt on track. They will help you set up a payment agreement with these creditors so they don%26#039;t take you to court. Because of the balance involved, yes they can sue you for fraud. I used them in the past when we fell behind and it saved my house from going into foreclosure.



Keep in mind, YOU still owe that debt. The agency will help, that way your credit won%26#039;t suck all your adult life. :)

First thing you should do is tell your mother that its ILLEGAL to do this. You were underage and not obligated to even start debt let alone BE in debt. By law, anyone under 18 cannot enter into any contractual agreement. Technically the debt is on her anyway because she is your mother.



She needs to pay off all the credit cards. I would call the credit card company and explain the situation to them, canceling the cards so no furhter purchases can be made on them.

That said, I would confiscate all the cards in your name. If she knows the card numbers then contact your credit card companies and have them close your current open account numbers and issue you new card numbers. What you might also consider is consolidating your credit card debt onto the lowest rate card or consider opening a new card account with a zero interest promo rate if you can get one - then see if you can get your credit card companies to move your balances to your new no interest card so you have more time to pay it off w/o incurring more interest (just be careful because if you don%26#039;t have 100% paid off when the promo period expires they will assess the interest from day one as if the promo rate never existed and you will be liable for all the interest).



Unfortunately, your mother%26#039;s actions affect YOUR credit because the cards are in your name - doesn%26#039;t matter who charged it (unless you want to report the charges as fraudulent on your own mother) and YOU are the only person the credit card companies will hold responsible. 1) Credits cards



Take them away and call the companies to have her name removed as an additional user. Other than that I would suggest trying to pay them off and letting her know your gonna need some money from her to try ot clear the debt. It may take a long time but at least your not putting her in jail. ***Now if its getting ugly than do what you gotta do and charge her with fraud. (last resort)



2) the phone



Call the phone company and close the phone account (get a cellphone for yourself) you are authorized to do that. Just try to pay the bill to avoid more damage to your credit and your future.



If she is stealing money from you, you need to confront her because you are an adult. If its hard cash maybe you need to put it in the bank (get an account if you don%26#039;t have one), if its through debit cards, etc then you need to protect you card/pin.
